While we can only guess the reason they chose HD over SD, keeping it interlaced is correct. Early digital productions often run at a native 50/60i field rate. A deinterlacer output would be either 25/30p or 50/60p: the first halves the temporal information, the framerate of the second is incompatible with the Blu-ray specifications at 1920x1080.

If we assume SD is unacceptable due to marketing reason then they are left with two approaches:
- 720p50/60: pre-processed deinterlace, the player or TV is responsible for 1080p upscaling.
- 1080i50/60: pre-processed upscale, the player or TV is responsible for 50/60p deinterlacing.

Blu-rays with 720p content are uncommon but are generally well received as 720p usage often combines the greatness of HFR and HD. FWIW, The Blair Witch Project is a recent disc with 720p60 content, authored by FiM.

Thank you, nd they do look 480-ish to me. In a higher resolution the somehow low-res texture of 3D Kirby and others sticks out uncomfortably. (What are those artifacts on Dedede's clothes??)
I guess it was initially designed to save costs and not to be viewed on digital lcd tvs. Afterall, yeah it's still the best the show have looked so far.

This was during the era of early digital anime so it being upscaled makes logical sense. The booklet mentions in the thanks Q-TEC but I'm unsure if they scaled it themselves or if HAL was responsible (I'm betting Q-TEC encoded and authored it themselves though). It does look solid enough either way.
