if a game uses 100% of the system, wouldn't it be unable to perform any other functions? (i.e. stay logged into playstation network, in game XMB, etc. etc.)

No. For example, one of the SPU's is reserved by the OS so that certain system functions can be maintained/available at times...so the 100% is relative to what devs have available as resources.
