The optimal setup is to have everything connected via HDMI both to and from the receiver. With all HDMI, if you send a 1080p source in you'll get a 1080p source out. The same is true if you are inputting via component and outputting via component but NOT true if you are inputting via component and outputting via HDMI. In that special case, you will only get 720p as the receiver will downconvert the analog signal to to 720p and feed that out. If you want analog upconverting to 1080p you've got to fork over about $1200-$1500 for the 905 I think it is.

Yes, there is audio switching no matter what connection you use and yes, as far as I can tell it plays all the surround sound formats as long as you enable bitstream in the PS3. There is a two page matrix in the manual identifying the right surround sound format based on the source and speaker # so if you need specifics, grab a copy of the manual.
